This hadith is frequently misquoted in isolation. Read in context with the Qur'ān and the rest of the Sunnah, the ‘people’ refers specifically to the mushrikīn of Arabia — those who had no covenant with the Muslims and who were given the option of Islam, the sword, or the covenant.
The key fiqh point is what the Salaf derived: outward acts establish someone as a Muslim in this world. Whoever pronounces the shahādah, prays, and gives zakāh is treated as a Muslim — their blood and wealth are protected. Their inward state is between them and Allah.
Ibn Rajab notes: this hadith was the basis for Abū Bakr's (RA) war against those who refused to pay zakāh after the Prophet's ﷺ death — even though they prayed and pronounced the shahādah. The pillars are inseparable.
